Do purchases/transactions made through Paypal count as online shopping as far as Discover is concerned? I've been using Paypal quite a bit lately and would love to get the 5% cash back on it.

Hmm, I'm not sure, to be honest...it depends on discover labels "paypal". If they consider it an online purchase, then I'm sure it counts! If they label it as a "service", likely not :/
If you are talking about this quarter 5% CB on "online shopping", the answer is yes. Any online spending that charges your account right away counts. Some online spendings where credit card is keyed in manually by a person a day or two later does not count.
For future reference, in the case where a specific category is offered as 5% CB, PayPal does NOT count.
Let's say there is 5% CB going on for restaurant and I use PayPal shopping card (linked to Discover) on Jamba Juice. In this instance 5% CB does NOT count because PayPal codes all transaction processed by them as "professional service". Only Citi Business CC offers quarter bonus on professional service spending.
Also when using PayPal you will forfeit any credit card protection (purchase, extended warranty, return, etc).
